Chapter 1: Investing Basics
Why the stock market ?
With traditional job security becoming more and more of a distant memory with each passing year, more and more people are considering other ways to ensure they are able to retire comfortably when the time comes. The most popular means of making this dream a reality is participation in the stock market which is why it is a recommended core component of any portfolio regardless if the goal is short or long-term wealth.
While the stock market is likely something that you have been aware of practically your entire life, if you are like most people then you have never really given much thought to the specifics of stocks. As such, the best place to start is with the explanation of the reasons that stocks exist to begin with. For starters, companies issue stock for one reason and one reason only, as a way to raise capital. Issuing the first round of stock is a company’s ownership deciding to cede a portion of the control of their company to outsiders as a way of raising capital for future growth. Issuing stock is what is known as equity financing. While the company is giving up a specific share of ownership in the company, in return they gain access to a source of revenue that the do not need to worry about paying back. Initial shareholders who buy into unproven companies are taking a risk that the stock will be worth more than what they are buying in for in return for potential big rewards if the initial stock evaluation is especially favorable. The first time that a company decides to sell a portion of its stock is referred to as an initial public offering.
At a fundamental level, one share of stock is considered a physical representation of a claim on a portion of a company’s assets and earnings. The more shares of a company’s stock that are currently on the market, the less each share is going to be worth.
How to make money in the stock market
When you purchase stocks, or more specifically, common shares of a company, you get to buy ownership of a company. Therefore, you also make money just like the business owners themselves. Hence, you also earn dividends and capital gains.
Dividends refer to the share of earnings of an investor in the company. They are normally declared by the board of directors of a company and are passed on to the holders of stocks. You might be wondering then why a company would declare dividends. The reason is that the board of directors themselves are also shareholders of the company, and by declaring dividends, they also earn. Also, in some states, there are laws preventing over-holding of dividends.
Capital gains or capital appreciation is the usual way by which an investor makes money. This means that the value of the stocks that you own had increased than that time when you bought them. For example, if you bought some stocks at the $10 per stock six months ago, and their value now is $20 per stock, then you have capital gains of 100%.
The amount of money that you can make or lose by investing in stocks mainly depends on your willingness to learn, as well as how disciplined you are. Like any other investment or business, there are risks involved when you invest in stocks. For one, the stock market is inherently risky because it is difficult to predict the behavior of the market. There are also many factors that affect the prices of stocks, such as the economy, consumer behavior, government, competition, and others. There are also investors who lose their money
